What backlog includes
Backlog is a company-reported measure of orders or contracts not yet recognized as revenue. Definitions may differ on cancellable contracts, options, foreign exchange, and delayed delivery, making similarly named figures difficult to compare. Growth in backlog can inform a forward-looking view, but it is not equivalent to booked revenue.
Cancellation and change terms
In filings and results releases, look for the formula, measurement date, mix by product or region, cancellation rights, delivery schedule, and customer acceptance terms. Even after performance, accounting revenue recognition may depend on when control transfers or a service is delivered. Check whether inventory, receivables, or contract assets are also accumulating.
Delivery and revenue recognition
A hypothetical manufacturer may win a large equipment order yet face delayed delivery and cash collection due to component shortages or customer approval. Capacity constraints and input inflation can also pressure contract margins. Compare historical conversion, cancellations, and delays over multiple periods.
A hypothetical manufacturer
If backlog rises 20% while receivables and inventory grow faster over the same period, it may be useful to investigate order quality and fulfillment costs. Conversely, customer deposits on long projects can improve cash flow, so review advances and contract liabilities as well.
Track cash collection
New awards and ending backlog can change with cancellations, currency moves, acquisitions, and shifts in reporting scope. For quarterly comparisons, align product scope and currency, then test whether management’s expected conversion period matches actual delivery pace.
Check definitions and periods
Backlog has value only if the company can deliver, customers can pay, and costs and supply chains remain manageable. Even contracts described as firm can face disputes or delivery failures. Treat new orders as a pipeline to verify through fulfillment, margins, and cash conversion rather than as assured earnings.
